Industrial stocks (XLI [https://seekingalpha.com/symbol/XLI]) have surged to their most expensive valuations relative to the S&P 500 (SPY [https://seekingalpha.com/symbol/SPY]) (VOO [https://seekingalpha.com/symbol/VOO]) in nearly four decades, Bank of America Securities said in a Thursday note, as the sector attracts heavy investor interest across multiple themes.

The firm said industrials (XLI [https://seekingalpha.com/symbol/XLI]) now trade at peak relative price-to-forward earnings, with buyside exposure at record levels. Investors are treating the sector as a bundled bet on defense spending, artificial intelligence-linked capital investment and energy sensitivity.

BofA noted that many non-energy companies with high oil betas sit inside industrials, allowing the sector to function as “closet energy” for portfolios facing constraints around owning fossil fuel producers directly.

That dynamic has helped industrials benefit even as hedge funds' energy (XLE [https://seekingalpha.com/symbol/XLE]) allocations remain structurally light, the note said.
